Comments On Buy Sell Deals

A couple of thoughts regarding negotiation points as a follow up to some of the recent acquisition articles;

1) When selling the question is what are you selling; if its just a book of accounts to a company that specializes in those types of transactions (usually company's with a dealer network) then the accounts are valued at a different pricing point (usually lower) then if you are selling your entire operation/company (whether as an asset or a stock transaction);  in that case pricing is also quoted on a basis of a multiple of RMR, but a higher multiple then if it was  just a  sale of accounts; any buyer who buys the entire operation/company expects to get a viable, ongoing operation that is capable of generating ongoing business; no buyer wants to purchase an operation that is not generating new business (i.e. a "dead" company), which usually indicates the company is in a distress situation and therefore if it gets purchased it would be at a significant discount; in a "normal" operation, namely one that is growing at the time of the sale, there are other assets that can get thrown into the mix of the purchase price, such as inventory, vehicles, recurring revenues other than from monitoring (possibly at a lower multiple),etc.; however, price is always a result of negotiation and the buyer's perspective is that the multiple covers it all, while the seller's view is that its just for the accounts; somewhere in between is usually where it winds up as a result of negotiations, so be sure and get yourself a good negotiator (whether a buyer or seller).

2) Holdbacks can be a problem, because some buyers believe it is their money and the seller's are doubtful that they are going to see any of it after the end of the holdback period; the real conundrum here is that every book of business has a "normal" attrition rate (hopefully most of it engendered by moves, and not lack of service); the buyer is obviously aware of that; the flip is that once the buyer takes over the business the seller no longer has control over the business so why he should they be responsible for attrition that may be caused by how the buyer runs the business after closing? the answer that I developed over a period of time, was that the "seller's" normalized attrition rate was a natural and unavoidable fact of the property being acquired that the buyer was aware of; therefore, a basket to shelter the normal attrition from post-closing adjustment was needed and the concept of an attrition basket was developed; the issue then becomes one of negotiating, with the seller wanting to have the "basket" equal to their normal attrition rate and the buyer wanting something less; obviously if the seller pushes for to high a "basket" the buyer might want to reduce the purchase price some what; the basic answer is that it all comes down to "money", so here are some thoughts to consider regarding the basket:

 

                                a) work out a basket that is somewhere between seller's normal rate and buyer's tolerance level for adjustment;

 

                                 b) important to not only have a "floor" for the basket, but equally important to have a ceiling- namely, once seller relinquishes control of the business, what if the buyer does a terrible job of running/integrating the business and the "normalized" attrition rate goes way up? why should the seller be on the hook for that? so a cap is very important;

 

                                c) provide for a standard of some sort that buyer is required to adhere to- i.e. same level of service as previously furnished by seller; also, the seller should be promptly notified of a cancellation and given the right to try and save the account;

                                  d) finally, if negotiations on the terms of the holdback bog down, it might be possible to negotiate a reduction in the purchase price in exchange for "no  holdback" for account guarantee purposes (i.e. a 1 multiple?); that removes the element of doubt on the seller's part if he is going to get paid out and simplifies the post closing obligations of the buyer relative to cancellations; also, avoids a lot of negotiations on the point ( which means less legal fees), simplifies the post-closing process and the possibility of post-closing claims/ litigation.

 In any case, which ever alternative is negotiated, bottom line should be that there is a dispute resolution provision included in any account guarantee/holdback situation; basically this requires the buyer to document any claimed deduct from the holdback amount , the seller then has a limited period of time to review, and if seller agrees with the buyer's claimed deduction that ends the process; if seller disagrees, then the parties try to resolve it within a specified time period and if they can't, it goes to binding arbitration before an arbitrator that has been agreed to and set forth in the purchase agreement.   

Final caveat, is that a "holdback" is not only for an account guarantee but also to protect the buyer in the event that there are damages due to a breach of the seller's reps and warranties; all the above comments dealt only with the holdback as it relates to the account guarantee function; there are other issues relative to its functioning as indemnification against breach of reps and warranties, which is a whole other conversation; the only similarity is that this part of the holdback function also needs to have a dispute resolution provision.

3) the issue of how to deal with the seller's employees is a tough one; generally the buyer wants to have control over how they deal with the employee situation; so in general, the less they are restricted in that regard the easier the transaction becomes; from a buyer perspective, especially if its a fold-in transaction,they can realize synergies/cost savings by integrating the two groups of employees, theirs and the ones being potentially acquired from the buyer; generally the techs and sales staff of the selling company are retained; the area that a buyer most likely will not retain seller's staff is on the administrative, supervisory, executive level ( also, if there  is a duplication of central station facilities, the operators from the seller's facility will not be retained by the buyer); having said that, a good buyer will not necessarily just terminate seller's employees, but will retain good performers and use them to replace some of their own not so good performers; the seller's good performers tend to do well in an acquisition as they have a new opportunity with a larger entity; but remember, that in an asset deal, the seller technically and actually  terminate their employees on the closing date (paying wages etc. through the date of closing)  and then they are rehired (to the extent buyer wants) by the buyer; if re-hired, they will be subject to the buyer's benefit package which may be more or less than they were used to with the seller; bottom line is that in most transactions the buyer does not want to be and will not accept being tied into seller's arrangement with their employees which require a buyer to hire "all" ,or pay them bonuses etc; all of those conditions have a negative impact on buyer's financial analysis of how they can justify the purchase price and make the transaction doable from their perspective; the general view is that if the seller wants to financially reward their former employees then the seller needs to do that out of their proceeds of the transaction.

Barry Epstein & Dennis Stern know what they are talking about, I hope your readers read their words closely.  Alarm-Security companies owners need more sales “COACHING” on the marketing side.  If you are new at adding R.M.R or you have been doing it for a long time, you still need to get the highest monthly rate possible.  Good managers today are selling “VALUE”.  Many have been able to ask for more, and they show their monitored customers that their $30 to $46 monthly rates are a good value.  Yes we have the Week-Sellers offering Monitoring at low $18 averages and they say they are giving the same level of service that is now costing them over $30 per month.  I do not agree that the values are the same.  Multi-Million Dollar football players have several “COACHES”, the Best Alarm-Security marketing people also need a coach to get better pricing.  The key is for you to know that your service levels are worth more than most of your competitors, and you need to know how to make the “Value Presentation”. 

Most of the “Best Buyers” and the “Consolidators” know that every dollar less than $34 per month, is a dollar of the profit side.  Most of the Buyers that I represent, will pay about 40% less for an $18 R.M.R. Monitored account then one that produces $34.
